How do people respond when we relax those constraints or impose new ones? Do we like the consequences? ## Macro labor The **macro** approach focuses on the **collective implications** of those choices. - What do different forms of unemployment tell us about the economy? Is there a tradeoff between unemployment and inflation? How do we grow the economy and avoid recessions? --- # Labor economics, the science? **Economics** (of any form) seeks to explain real-world events by way of: > **Observation** .mono[->] **Hypothesis** .mono[->] **Prediction** .mono[->] **Experimentation** .mono[->] **Conclusion** -- Yes...the **scientific method**. That we focus on **human** behavior picks up the "social" modifier..super[.hi-pink[<span>†</span>]] .footnote[.super[.hi-pink[<span>†</span>]] The other core fields of social science (psychology, political science, sociology, anthropology) also attempt to explain human behavior, but differ in the questions they pose and in their frameworks and toolkits.] -- "But, isn't it **difficult to conduct controlled experiments** in the social sciences?" - We do perform randomized control trials, and lab experiments, but we also exploit natural experiments, and are active in the development of new methods in econometrics and data science. --- # Example: Card and Krueger (1994) .bigger[**Research Question:** Do increases in the minimum wage reduce employment opportunities for low-skill workers?] **Motivation** - How can we improve living standards for the least well-off? - Policy lever: Impose a binding wage floor? - Concern: Employers could respond by laying off workers -- **Approach** - Survey fast-food restaurants in a state that increased its minimum wage and a neighboring state that did not, before and after the change --- # Example: Card and Krueger (1994) ## Natural Experiment New Jersey increased its hourly minimum wage from $4.25 to $5.05.super[.hi-pink[<span>†</span>]] in 1992, but neighboring Pennsylvania did not change. - .hi-pink[Treatment group:] Fast-food restaurants in New Jersey - .hi-purple[Control group:] Fast-food restaurants in Pennsylvania .footnote[.super[.hi-pink[<span>†</span>]] At the time, New Jersey's new minimum wage was the highest in the country.] -- **Q:** What is the point of having a control group? If anything, New Jersey's minimum wage increase is associated with an **increase** in employment! ] --- # Example: Card and Krueger (1994) In this case, the data provide evidence that is **inconsistent** with the predictions of the conventional model.super[.hi-pink[<span>†</span>]] of the labor market. .footnote[.super[.hi-pink[<span>†</span>]] *i.e.,* an abstract market featuring undifferentiated labor, perfect competition, perfect information, and well-defined property rights.] - Perhaps the conventional model fails to account for an important aspect of the labor market? That said, **the jury is still out** on how minimum wage laws affect employment. - There is a vast empirical literature on minimum wages. - Some studies do find negative effects on employment while others find null or even positive effects. .footnote[*Source:* David Card and Alan Krueger (1994), [Minimum Wages and Employment: A Case Study of the Fast-Food Industry in New Jersey and Pennsylvania](https://davidcard.berkeley.edu/papers/njmin-aer.pdf), *The American Economic Review*.] --- # Remember... ## All causal statements rest on an assumption **The fundamental econometric problem:** During the treatment period, the treated group is never seen without the effect of treatment. -- - We do not see the version of New Jersey after 1992 without the 1992 policy change. - One must assume something about what New Jersey's labor market **would have looked like** had New Jersey not increased its minimum wage. - That is, one must assume a *counterfactual*.
